Its usually when you use the pen tool/shape tool in Photoshop or Illustrator to re-create an image. Most of the time its done to cover up text that may be on the scan, to recreate parts that are cut off from the scan [like hair, arms, legs, etc] or to make it a better quality. You might want to know what that means first.
In images, there are two distinct kinds of images, rasterized images and vectored images.
Most of people's signatures and avatars are rasterized images because every pixel next to it is almost never the same color.
Rasterized images are images that use more of gradients and the edges are not smooth at all when zoomed up. Photoshop is meant to create rasterized images.

Vectored images are images that are very clear and clean with clean edges and they are distinct in their color. They use very little gradients and even when they do, it's still clean. There are almost no transparency options for vectorized images though. Logos are vectored like Nike and Starbucks. Adobe Illustrator is a great way to make vectored images. You can use Photoshop to make vectored images which a lot of people rather would prefer.

So when people are vectoring images, they are basically taking the rasterized image and basically recreating the entire image to have smooth and clean colors and edges.

The word vector has several meanings.
Disease vector: A means of spreading an illness. It can be infected mosquitoes, for example.
Mathematical vector: A mathematical vector is a multidimensional number. You construct it by slapping several one-dimensional (regular) numbers into a package, so you get like (10,20) or (5,7,13) -- referring to points in 2 dimensional and 3 dimensional space. The length of a vector (x,y,z) is sqrt(x*x+y*y+z*z), and the distance between two points (A,B,C) and (P,Q,R) is (A,B,C)-(P,Q,R)=(A-P,B-Q,C-R).
Vector (avionics): In avionics, to vector is to fly in a certain direction, or set a flight path. It's more often used in sci-fi movies than in real life.
Graphical vector: In computer graphics, a vector is a generalization of a mathematical vector. A mathematical vector is always a straight line, but a CG vector can be a curve. What sets vector graphics apart from raster graphics is that vector graphics specify objects in terms of shapes, while raster graphics only specify a series of colored points, allowing you to (in theory) zoom indefinitely into a vector image without loosing quality. My anger-bag avatar was creating through converting a photograph of me wearing a paper bag to vector graphics.
